That would work, and games could be ported easily to everything except the Xboxes. Even in 10 years time it'll be simple to port a classic game to a mobile phone to maximize revenue. I'm interested to know why large developers tend to go for DirectX solutions when they have to port it to openGL anyway for the Playstations and the last two Nintendo consoles.
I think it's a simple software thing to add DVD playback, after all, the Wii can already read DVDs, it just needs the player software and decoder etc, just purchase it from the Nintendo WiFi store, like Opera will be in 6 months, and just select DVD playback from the wii channel menu.
They don't lose money per sale, because they've already spent money to manufacture the thing. When you buy a ps3, all that happens it that their losses are decreased. When they manufacture a ps3, it'll cost them $900 (made up figure). They are $900 in the red, until you buy one for $600, which now makes them only $300 in the red. So basically, for every ps3 sold, the less money they lose.
It'll be streamed from a PC/Mac with iTunes (bought from the store, hopefully it'll support ripped DVDs and other videos) over LAN to the box. Plenty of bandwidth there.

It's part of the game's data files. I'm sure they're compressed highly, since I've compressed (to MP3) voice only sounds to really low bitrates with little perceptable loss in quality. tbh, it's probably nothing compared to the rest of the gamedata.
iPods can play non DRM'd media. And if you purchase music online the other players can only use wma drm which is somewhat more evil than itunes drm. ipods are also supported in the major linux music players. Oh and ipods are probably the only music players that have an interface that I don't have to fight with, and lets me get on with listening to my music collection. They just happen to be a good product that's heavily advertised.
