...I think this is an interesting legal strategy. This appears to me to be a tactic to grow this case exponentially in size and thus cost, complexity and duration.
Let 'em litigate this for 3 years.

No, this is a misconception about copyrights as it applies to the graphic arts industry. In fact, by changing the original design and then selling the new version of the original in any manner, the person doing this has moved into additional violations of law, not only copyright law, but general tort laws.
Um...seems to me there's an opportunity here to hoist these folks with their own petard.
The designs must be an open standard because it stated that individuals can create their own. So just write a program that converts a design to a graphic, modify the graphic 10% and reconvert back to embroider code.

As part of the job, we were given a portable ascii terminal to enter test pattern data directly into the sign controller. Just for fun, we held an internal contest to think up 'What was the worst possible thing that we could type into the portable terminal for posting over the freeway at rush hour'.

Seeing that picture brought back alot of memories and the realization that the one decent thing my "Absentee Dad" ever did for me was to buy that thing and send it to me.
I had mine for years but finally tossed it out because of missing parts. Now I can buy a new one.
