It won't be so easy. Yeah, a lot of games ported over from pc would play, but, those games made exclusively for the xbox, and the most popular (Halo and Halo 2, PGR, Ninja Gaiden), probably are programming right to the iron.
Also, think of the problems that games have had on the pc on different configurations. Most games would need patches, which would be possible if the Xbox2 has a hard disk, but not easy.
Also, this doesn't solve the gpu problem, which may be not so large, but there are legal problems, and, now that Nvidia has partnered with Sony, they may not want to cooperate.
Do note that Microsoft and Nintendo are also going for the "hacked together backwards compat solution" for their consoles, with Microsoft facing the most tough scenario (going from a pentium/nvidia architecture to a powerPC/ati one), and Nintendo the easiest (keeping the same architecture, theorically, powerPC/ati).
I also fail to see why this would make those consoles a bitch to program. Most probably, it will all be done via software, and not get in the way of developers.
(IMHO, Nintendo should release an ultra-gameboy-player, with slots for the NES, SNES, N64, gameboy (advance), and, hopefully, DS, and also gamecube compatibility)

-Yes, India is a protectionist economy, but USA is very protectionist too. Yeah, they can sign free trade treaties left and right, but they are full of exceptions, and caveats. Also, whenever some USA's group feels treatened by free trade, they are quick to start lawsuits against their foreign competitors. Lawsuits can ruin a lot of business (especially agriculture, where the goods won't last the years that a suit usually takes).
Worse, it is less ergonomic, at least for me. My fingers and wrists hurt after only half an hour of (joystick based) gamepad use. I have to quit just as I am getting started.
You must be doing something wrong here. Most people can play on pads for hours. Anyone playing FPSs on Keyb/Mouse for the same amount of time is doing himself a lot of damage, due to the less natural position.
Less precision in shooting is a good thing. I hate being fragged from a mile away. I love the gunshots and rocket launcher fights that involve tight spaces.
Also, it is a matter of numbers. 5 million of peoples are happy playing with dual sticks, in their couch in front of a (probably) very big TV.

The part about Chile maybe be interesting, as I point out how Robotech may have helped the perception of the militar dictatorship of Augusto Pinochet on the young generation which watched the awesome adventures of the space militars.
I have many friends who tried (and some succeeded) in joining the Chilean Air Force, who were big robotech fans in their childhood. A couple of them are of the right wing now (Pinochet's government was right wing. I am left wing).
